MUMBAI, After a prolonged period of weakness that has seen India's stock market plunge to levels not witnessed in decades, recent data suggests a tentative turnaround in the earnings performance of small-cap companies. Following three consecutive quarters of declining earnings per share (EPS) driven by weak corporate fundamentals, persistent foreign outflows, and a challenging global environment, small-cap stocks are beginning to signal early signs of recovery.

The broader market downturn, which has affected nearly every segment on Dalal Street, has been particularly brutal for small caps. Reports from renowned publications indicate that while large-cap stocks have maintained a semblance of stability, many smaller firms suffered significant EPS contractions last year. For instance, dismal quarterly results in the third quarter have been cited as a key factor in the widespread sell-off in the small-cap space.

Analysts noted that earnings in this segment dropped sharply—some companies reporting declines nearing 18% year-on-year—leaving investors wary and the market sentiment bleak.

However, emerging signs now hint at a modest recovery. Industry observers have pointed out that despite the ongoing volatility and macroeconomic headwinds—including a slowdown in domestic consumption and persistent geopolitical uncertainties—a few fundamentally sound small-cap companies are beginning to reverse their earnings trajectories. Improved cost controls, a gradual easing in supply-chain disruptions, and supportive government policies aimed at boosting domestic investment appear to be contributing factors. Moreover, increased retail investor participation is gradually helping to stabilize prices, which, in turn, is fostering a slightly more conducive environment for earnings growth.

“The recovery we are observing in small-cap EPS is modest but encouraging,” said a senior analyst at a leading brokerage. “While the improvements are not yet robust enough to signal a full market turnaround, they do indicate that the worst of the earnings contractions may be behind us. Caution is still warranted, but there is reason to be cautiously optimistic about the near-term outlook for small caps.”

The recovery is unfolding against a backdrop of broader market distress. Reuters reported earlier this month that Indian stocks have experienced their longest monthly losing streak in over two decades, wiping out a significant chunk of investor wealth.

Foreign portfolio investors, who had been major sellers in the small-cap space amid fears of a deeper economic slowdown, are now observing a stabilization in inflows as global market conditions begin to shift. Although large-scale fund reallocation remains to be seen, the renewed focus on the small-cap segment could herald a period of consolidation and gradual improvement in earnings.

Yet, the road to recovery is not without risks. Some market experts warn that the nascent rebound in small-cap EPS might be fragile. With high valuations still persisting in certain pockets and global uncertainties—ranging from trade tensions to monetary policy shifts in key economies—investors must remain vigilant. “There’s a delicate balance between optimism and overexuberance,” commented another market strategist. “Investors should consider this early EPS recovery as a signal to re-assess their portfolios, perhaps favoring fundamentally strong small caps that are trading at attractive valuations, rather than jumping in blindly.”

The cautious upswing in EPS could eventually translate into improved stock performance, providing a much-needed counterbalance to the broader market's lingering uncertainty.

Looking ahead, much will depend on both domestic economic policies and the global financial landscape. Continued government initiatives to boost infrastructure spending, along with favorable reforms, could sustain the upward momentum in earnings. On the other hand, any adverse external shocks or a prolonged period of sluggish growth might quickly undo the nascent gains observed in the small-cap segment.
